All it does is decrease the activation time, so it cycles faster.

DPS: 300 / 10 = 30 DPS
Energy Pulse Weapons 1: 10 * (1 - 1 * 0.05) = 9.5 seconds, 300 / 9.5 = 31.6 DPS
Energy Pulse Weapons 2: 10 * (1 - 2 * 0.05) = 9.0 seconds, 300 / 9.0 = 33.3 DPS
Energy Pulse Weapons 3: 10 * (1 - 3 * 0.05) = 8.5 seconds, 300 / 8.5 = 35.3 DPS
Energy Pulse Weapons 4: 10 * (1 - 4 * 0.05) = 8.0 seconds, 300 / 8.0 = 37.5 DPS
Energy Pulse Weapons 5: 10 * (1 - 5 * 0.05) = 7.5 seconds, 300 / 7.5 = 40 DPS
Multiply that by 8 for a disco ship, and you have 2,400 damage hitting everything within 5 km.
a) It seems that he would have to be in smart bomb range if he can shut down my cloak?
De-cloak range is 2 km. A small smart bomb has a 3 km range.
b) At what point is it legal to activate the bomb? Is dropping my cloak enough of a hostile act to turn him red, or do I have to wait til he targets me, or shoots at me? Or is it all just good clean fun?
De-cloaking is not enough. An aggressive act is required.
In hisec you always get a warning about a smart bomb, but you can use it anytime and suffer the consequences.
If you hit an aggressor or war target there is no problem. If you hit anybody else, CONCORD will deal with you in hisec, and sentry guns in lowsec. Hence smart bombs are not recommended in hisec, as it is too easy for a neutral to get somebody CONCORDORKENED for lols.
To see smart bombs in action, try Rancer. It's the only system on my avoid list.
